Texas Sales Tax Exemptions for Businesses

Texas imposes a state sales and use tax of 6.25%, with local jurisdictions adding up to 2%, bringing the combined rate to as high as 8.25%. However, Texas law provides numerous exemptions for business purchases that can significantly reduce operating costs. Understanding which exemptions apply to your business is essential for managing your tax burden effectively.

Manufacturing Exemptions

Manufacturing Machinery and Equipment

Machinery and equipment used directly in the manufacturing, processing, or fabrication of tangible personal property for sale are exempt from Texas sales tax. This includes production machinery, material handling equipment used in the production area, and qualifying replacement parts.

Manufacturing Consumables

Chemicals, catalysts, gases, and other consumable items used in the manufacturing process may qualify for exemption. The item must be used directly in the manufacturing process and consumed or destroyed in production.

Agricultural Exemptions

Businesses engaged in farming, ranching, and timber production can obtain an agricultural exemption (Ag/Timber number) from the Texas Comptroller. Exempt purchases include:

  • Farm machinery and equipment
  • Feed, seed, and fertilizer
  • Livestock medications and supplies
  • Timber equipment and supplies
  • Off-road diesel fuel used in farming

Data Center Exemptions

Texas provides sales tax exemptions for qualifying data center equipment, including servers, cooling equipment, power distribution equipment, and networking hardware. The exemption has specific minimum investment thresholds and job creation requirements.

Research and Development Exemptions

Equipment and materials purchased for use in qualified research activities may be exempt from sales tax. This includes laboratory equipment, testing materials, and prototype components used in R&D conducted in Texas.

Natural Gas and Electricity Exemptions

Natural gas and electricity used in manufacturing, processing, or fabrication are exempt from sales tax. The exemption applies to the portion of energy used directly in the production process, which may require metering or allocation calculations.

Packaging Materials

Packaging materials, including containers, wrapping, labels, and packing supplies, are exempt from sales tax when they become part of a product sold to customers or are necessary to transport the product to the buyer.

Pollution Control Equipment

Equipment used to control or prevent air, water, or land pollution may be exempt from both sales tax and property tax in Texas. The exemption must be applied for through the Texas Commission on Environmental Quality (TCEQ).

How to Claim Exemptions

  1. Identify qualifying purchases: Review your business expenditures against the exemption categories.
  2. Obtain exemption certificates: Use the appropriate Texas Comptroller exemption certificate forms when purchasing exempt items.
  3. Provide certificates to vendors: Give your vendors the completed exemption certificate at or before the time of purchase.
  4. Maintain records: Keep copies of all exemption certificates and supporting documentation for audit purposes.
